Why bribery is key to boosting our economic prosperity

Of all the incentives in the world, money must be among the most powerful. Since its birth thousands of years ago, dosh – chasing it, saving it, and paying it back – has driven us to ruin but also some remarkable feats. So, it shouldn’t be any different when it comes to the “p” word.

Before your eyes glaze over at the mention of productivity, you should know that had it improved more in recent years, we’d all probably have a lot less to complain about when it comes to issues such as cost of living – and the Reserve Bank wouldn’t be so worried about wage rises feeding into inflation.

What if I told you that boosting our productivity starts with bribing our state governments?

In a speech to the Queensland Economic Society of Australia in Brisbane last week, economist and former corporate watchdog boss Karen Chester identified one of the biggest hurdles to lifting our living standards: a problem called “vertical fiscal imbalance”.

Here’s the issue. Some of our most fundamental needs are taken care of by the state government: education, health, transport, and law and order to name a few. This all requires mountains of cash which the state governments have little ability to raise.

It’s the federal government that has the power to raise a lot of money – mostly through taxation, meaning there’s a mismatch: state governments might be tasked with the big asks, but it’s the federal government that has the cash to splash. As Chester puts it: “The states wear the political pain and the budget loss in doing the right thing.”

Money can’t buy happiness or solve all our problems, but without it, it’s hard to pay for – or incentivise – fixes in some of our biggest sectors, including boosting productivity.

Our productivity improves when we increase the quantity or quality of the goods and services we produce with a given set of resources, such as workers. Making people work longer hours doesn’t count towards improving productivity, but using better technology or other innovations does.

The reason we care so much about productivity is that it’s the main way capitalist economies have kept making us better off – at least materially – over the past few centuries. Innovations from the lightbulb to the assembly line to the internet have made us faster and better at doing our jobs.

Right now, we’re in a productivity slump. Despite a record-breaking increase in hours worked in 2022-23, the amount we’re producing hasn’t been climbing all that much.

Over the long-term, Australia’s productivity has grown by about 1.3 per cent every year. In 2022-23, our labour productivity – the amount of GDP we pump out for each hour we work – actually fell 3.7 per cent.

While pay rises are awesome, there’s a problem when we get them without productivity growth as we’ve had recently: it can feed into inflation. Why? Because it means we push up the cost that goes into providing goods and services without much change in how much we’re actually producing.

So, how do we push up productivity? And how do we fix the vertical fiscal imbalance problem strangling state governments’ ability to take some bold action? Chester says one way is for the federal government to take over chunks of the states’ existing debt which they’ve used for things such as building roads and other public infrastructure.

Why should the federal government scoop up this debt which they aren’t responsible for spending? Because it significantly cuts states’ annual interest bill and boosts their ability to borrow more for new projects. Why is this? Because the federal government can borrow at a lower interest rate than the states – mostly because those who lend to them see a smaller risk of the federal government defaulting, meaning it has a better credit rating.

The total amount being borrowed by the public sector can stay the same but the interest paid on it can be squashed down.

Now, this transfer of debt has to come with some strings attached. Namely, it should be conditional on the states making progress in implementing agreed reforms.

Chester says these reforms should be aimed at resuscitating flat-lined productivity through changes such as tax reform, jack-hammering entrenched disadvantage through measures such as more social housing for people with chronic and debilitating mental health, and relieving structural inflation pressures such as those arising from natural disasters and soaring insurance costs.

Instead of the federal government spending 96 per cent of its natural disaster budget on mopping up the mess, it should give states more money (the amount could also be matched by the states) to spend on mitigation efforts: reducing the risk of future harm from natural disasters such as floods, cyclones and bushfires. This would also put a brake on surging insurance costs.

It’s not the first time we’ve had the idea to give states more headroom to make meaningful reform. In the late 1990s, there were three tranches of payments from the Australian government to states and territories based on their populations – and only if they made satisfactory progress on their reform commitments.

These payments, known as national competition policy payments, cost roughly $1 billion annually (in today’s terms) over six years. But they helped push through reforms such as removing restrictions on retail trading hours, setting up the national electricity market and abolishing price controls on dairy. The Productivity Commission estimates the payments helped lift GDP by at least 2.5 per cent.

By comparison, Treasurer Jim Chalmers last month set up a $900 million fund to prod states and territories into enacting productivity-boosting reforms: a baby step forward – especially, as Chester says, because we confront a much bigger to-do list than we did a few decades ago.

The idea to transfer debt from the states to the Commonwealth government would be a lot cheaper than the old competition policy payments – and it’s a huge opportunity to make big steps forward in improving productivity and wellbeing.

Why do we need this? Because of the sad truth that the vertical fiscal imbalance we’ve talked about has sunken the states into a mentality where they don’t want to make any reforms that the Commonwealth government wants them to make unless they’re bribed into doing so.

Chalmers this week said his government was bold and reforming. But reform needs to take foot in some of our most consequential sectors including health and education. To achieve this, we need states to buy into the vision and, most importantly, act on it.

The good news? Chester says implementing the buyback program is relatively quick. We just need the guts to do it.

If you care about your offspring, you should support 'nature positive'

The most pressing problem we face is climate change. It’s even more important than – dare I say it – getting inflation down to 2 per cent by last Friday. But we mustn’t forget that climate change is just the most glaring symptom of the ultimate threat to human existence: our continuing destruction of the natural environment.

Economists are often accused of being too narrowly focused on markets and the market prices that move up or down to bring supply and demand into balance.

But one way they’ve widened their scope is by broadening the meaning of “capital”. Capital refers to anything that helps us produce the many goods and services we consume as part of our standard of living.

Historically, it has meant “physical” capital: the human-made tools, machines, factories, shops, offices and other buildings, as well as infrastructure such as roads and bridges.

To this, economists have added the “human” capital we have in our brains: the education, training and on-the-job knowledge that adds to the productive value of our labour.

And then they took account of “social” capital: the human relationships and networks, norms of acceptable behaviour and, particularly, the trust between people that make markets work more smoothly and lower the costs of doing business.

Finally, economists have recognised the importance of “natural capital”: the world’s stocks of natural assets, such as geology, soil, air, water and all living things. These natural assets deliver to us “ecosystem services” ranging from pollinating birds and insects, sources of fresh water, forests, marine life, arable soils and various absorbers of wastes.

As a former Treasury secretary, Dr Ken Henry, reminded us in a speech last week, human progress has relied on forms of industrial production, including modern agricultural practices, involving extracting non-renewable raw materials, such as iron ore, coal and gas, and making extensive use of ecosystem services.

Two hundred years ago it was possible to believe that all this economic activity was having no significant impact on our stocks of natural assets and their ecosystem services to us. Today, scientists tell us a very different story – and it’s much easier to see with our own eyes the damage we’ve done.

As Henry puts it, the extraction of non-renewable natural resources for industry has depleted the stock of natural capital directly. But it has also had an indirect impact. Most obviously, the burning of fossil fuels has damaged the atmosphere, the total supply of water in all its forms, and the earth’s surface, in a set of complex processes we call climate change.

But that’s not our only contribution to the degradation of natural capital. Because the industrial rate of use of ecosystem services has exceeded nature’s capacity to regenerate for at least several centuries, the stock of natural capital has been depleted – just as machines used in production depreciate more rapidly if worked harder and not properly maintained.

The depletion of natural capital over time reduces its capacity to supply ecosystem services that are critical to production. For example, soil fertility, the availability of well-watered farming land, and capacity of the atmosphere and the land to absorb the waste left by economic activity have all fallen over time.

“A degraded biosphere [of land and air] affords less protection from fire, droughts, floods and storms, all of which are growing in incidence and severity because of human-induced atmospheric change,” Henry says.

Wait, there’s more. The depletion of natural capital also reduces “environmental amenity” – our enjoyment of being out in nature. It also imposes adverse cultural impacts on indigenous peoples.

Economists are very aware that, to some extent, labour and physical capital can be substituted for each, one source of energy can be used to replace another, and resources can be used to produce machines that increase what we have available to consume.

These are the reason some economists have dismissed the fear that we have, or could ever, approach the “limits to [economic] growth”.

But Henry’s not convinced. “None of this human ingenuity, nor [physical] capital accumulation, nor increasing work effort has, thus far, done anything to halt the rate at which the stock of natural capital is being depleted,” he says.

“To the contrary, new technologies and more [physical] capital-intensive modes of production have accelerated its rate of depletion. And they have done little to reduce the dependence of industry upon the stock of natural capital.”

The distinguished American economist Robert Solow argued that for economic growth to be sustainable, the present generation has a moral obligation to “conduct ourselves so that we leave to the future the option or the capacity to be as well-off as we are”.

But Henry responds that: “The historical loss of natural capital denies us reason to believe that future generations will have the capacity to achieve our level of wellbeing. To put it another way, it would be irrational of us to suppose that we, in this generation, are custodians of sustainable development.”

Wow. He goes on to argue that so much has been lost, and with such serious consequences, a consensus has emerged that we must now commit to nature repair.

Have you heard of “nature positive”? It means halting and reversing nature loss, so that species and ecosystems start to recover.

Henry says the nature positive position “argues that for some time, perhaps generations, we must seek to restore environmental condition, understanding that without doing so, we cannot be confident that future generations will have the capacity to be as well-off”.

Wow. This is radical stuff. And it’s coming not from some Greens senator, but from a former Treasury secretary and former chair of the National Australia Bank.

In an interview in April, Henry said the Albanese government should establish a public fund to spur corporate involvement in nature positive protection and repair. The cost would be enormous, he admitted.

A last thing to surprise you. The world’s first global nature positive summit will be held in Sydney in early October. It will be hosted by the federal Minister for the Environment, Tanya Plibersek.

Climate change will hurt, but we can still be the Lucky Country

What are we in for with climate change? How will it change the environment, the way we live and the way we earn our living? Is it all bad news for the economy, or is there some upside? And, by the way, how much is it costing us as taxpayers?

The previous federal government didn’t want to think about these questions, much less talk about them. You could read the budget papers each year and hardly find a mention.

But all that’s changed with the change of government. So, no surprise that last week’s budget has a lot in it about climate change.

In various parts of the budget papers, the Albanese government acknowledges that, with the globe already having warmed by an average of 1.1 degrees above pre-industrial levels, global warming will continue changing our weather (short-term changes) and climate (longer-term patterns) for the rest of this century.

It will endanger more species and reduce biodiversity. It will adversely affect human health, with more days of extreme heat leading to more deaths of old people.

The productivity of labour and the number of hours worked are expected to decline as temperatures increase, particularly for people who work outdoors in agriculture, construction and some manufacturing.

Treasury expects farming yields to decline, and I expect that, over time, the production of different crops and the grazing of animals will migrate to the parts of Australia where the climate is less unsuitable.

Speaking of migration, you’d expect our population to grow faster where it’s relatively cooler, with fewer people wanting to live where it’s even hotter than it is today.

And that’s before you get to people – refugees, even – moving between countries in response to rising sea levels. Starting, in our case, with people from the islands of the South Pacific.

Treasury says the increased frequency and severity of natural disasters will also lead to reductions in the production of goods and services through disruptions to economic activity, and to the destruction of private property and road, bridge and rail infrastructure.

It shows that the value of insurance claims has steadily increased over the past decade, with temporary peaks caused by the floods in Queensland and NSW in March 2013, Cyclone Debbie and Sydney hailstorms in March 2017, then bushfires and hailstorms in NSW and the ACT in the last quarter of 2019 and the first quarter of 2020.

So far, the greatest insurance claims – $6 billion-worth – were from the floods in south-east Queensland and NSW in the March quarter last year. Then there were (less costly) floods in NSW, Victoria and Tasmania late last year.

Treasury says our economy will be reshaped by both the physical impacts of climate change and by the efforts of the more than 150 countries that have now signed up to the target of net-zero emissions by 2050. What they do will affect us, plus what we ourselves do.

Australia is one of world’s biggest exporters of fossil fuels, so we can expect our exports of coal and gas to decline steadily over the next decade or two, as our overseas customers reduce their own greenhouse gas emissions from burning the dirty fuel they bought from us.

Of course, not all of them will have their own plentiful sources of renewable energy. They’ll have to import it from somewhere, just as they’ve had to import our fossil fuels.

Which gives us an opening. As our great apostle of smart climate change, economics Professor Ross Garnaut, was first to realise, Australia’s huge expanse, full of sun and wind, means we’ll be able to produce far more renewable energy than we need for our own use. And do it cheaply.

Gosh, what good luck we’ve got. Turns out the move to renewables will give us a “comparative advantage” in international trade we didn’t know we had. All we’ve got to do is play our cards right and get in quick before other, less well-endowed countries sign up our potential customers.

The former government wasn’t interested but, as the budget papers make clear, the Albanese government is. The “net-zero transformation”, which represents one of the most significant shifts in the industrial structure of the economy since the Industrial Revolution, “holds major opportunities for Australia, given our endowment of renewable energy sources and our large reserves of many critical minerals,” the papers say.

There is a problem, however. As yet, there isn’t an economic way to ship raw clean electricity and green hydrogen across the sea to other countries.

But this could be a good thing. We can “embed” our renewable energy in our mineral exports by further processing our iron ore into green steel, and our bauxite into green aluminium, before we export them.

Whereas in the old, fossil fuel world the further processing of our minerals before export wasn’t “economic” (profitable) – in the renewables world it could well be economic.

Get it? We could give our declining manufacturing industry a whole new lease on life. What’s more, it would make economic sense to do the further processing out in the regions, close to the solar and wind farms generating the clean electricity.

Implementing such a transformation would require huge capital investment and risk-taking, the early part of which would have to come from the government.

So, yes, climate change – both the bad bits and the good bits – will come at a great cost to the budget, and thus to taxpayers.

The budget papers reveal the Albanese government planning to spend an extra $25 billion on new climate-related programs over several years in its first budget last October, and now a further $5 billion in last week’s budget. Don’t think that will be the last of it.

So, get ready to hand over more in taxes as the government seeks both to ameliorate the costs of climate change and turn the world’s energy transformation to our advantage.

At least now we’ve got a government willing to get off its backside.

Wars, floods and pestilence: these horrors have an economic upside

By profession, economists are hard-nosed and cold-blooded. The pictures we’re seeing of the death and destruction wreaked by Russia in its invasion of Ukraine are heart-wrenching. At home, seeing people perched on their roofs as floodwaters surge, or piling up the ruined contents of their homes on the footpath, makes your heart go out. But what economists see is that every disaster has its upside.

Once they’ve put on their professional’s hat, economists don’t see evil, or pain or any emotion. Feelings must be suppressed when what they need is objectivity.

They simply size up wars and natural disasters for the effect they’ll have on the economy, measured by inflation, unemployment and, above all, gross domestic product. And since GDP often ignores the destruction of buildings and other assets, but plays close attention to the building of new assets, it tends to paint an overly favourable view of events we see as disastrous.

This doesn’t make GDP an instrument of evil that should be banished. It’s simply mono-dimensional. It focuses on a vital, but narrow aspect of our lives – how much we produce, how much income we generate – while studiously ignoring all the other aspects.

When someone’s house has been declared uninhabitable, you and I see how painful and disorienting that must be for them. What an economist sees is all the jobs that will be created and income generated to build them a new one.

But until then, the family will be homeless! That’s OK. Those who provide them with somewhere to live will be earning income and employing people – provided they don’t just stay with family or neighbours. It’s not counted in GDP if no money changes hands.

GDP doesn’t measure wellbeing – and was never designed to. This is only a problem when people fall into the trap of thinking GDP is all that matters – an occupational hazard for economists.

Last week’s budget papers discussed the economic consequence of the war in Ukraine and the floods in NSW and Queensland. For such terrible events, the tone was surprisingly upbeat.

Combined, “the Russian and Ukrainian economies comprise less than 3 per cent of global GDP and less than 2.5 per cent of global trade.

“Foreign financial exposures to Russia are small, and the International Monetary Fund has assessed that sovereign [government] or bank default is not a systemic risk to global financial stability.”

Russia is, however, an important global supplier of rural, mineral and energy commodities. So the invasion has caused substantial disruption in global commodity markets, the papers say, and has the potential to significantly raise inflation and lower global growth.

“Russia produces 18 per cent of the world’s gas and 12 per cent of the world’s oil supply and, together with Ukraine, accounts for around 25 per cent of world wheat exports.” The invasion has increased the risk of supply disruptions, pushing up energy, agricultural and metals prices.

“Global supply chains are also reliant on Russian metals exports, especially palladium [a rare metal used in catalytic converters of exhaust fumes, and fuel cells], so significant supply disruption could have flow-on effects for global manufacturing supply chains.”

All economies will be affected by the rise in global commodity prices. Among the worst affected will be Europe, Japan and South Korea, which are highly dependent on imports of energy. These and other countries will suffer what economists call a “negative terms-of-trade shock” – that is, the prices of their energy imports will rise relative to the prices they get for their exports.

But, the papers say, a smaller set of countries will benefit from a “positive terms-of-trade shock” – because they are net exporters of the higher-priced energy commodities. Their consumers and businesses will pay the higher world price for the petrol and other fuels they use, but this will be greatly offset by the higher prices their producers of energy exports will be receiving.

Among this small group is one lucky country whose net energy exports are twice as great as its domestic energy use. It’s Austria. Sorry, make that Australia. As the economist Chris Richardson might say, you may be paying a lot more for your petrol, but the economy’s been kicked in the backside by a rainbow.

Turning to our floods, although it’s still raining and too soon for final figures, last week’s budget papers say that, under an arrangement where the federal government funds up to 75 per cent of the assistance provided by the state governments, the feds expect to pay more than $2 billion for income support to households, temporary accommodation and social services, about $600 million for community clean-up and recovery, and almost $700 million to businesses and farmers for repairs, new equipment and support services.

As well, the budget makes provision for $3 billion in further federal spending over the coming four years.

Moving from the budget to the economy, we’re told that the “direct economic cost” – that is, those purely monetary costs that show up in GDP – are expected to subtract about 0.5 percentage points from the growth in the nation’s real GDP during the March quarter.

What are the costs that show up in GDP? They’re mainly reduced production in the mining, agriculture, accommodation and food services, retail trade and construction industries.

You’ll be relieved to hear, however, that this 0.5 per cent overstates the net impact of the floods on real GDP over the longer term.

Why? Because “this direct cost will be partially offset by increased investment to replace and rebuild damaged housing, infrastructure and household goods”.

And here’s some good news: the reduced exports of coal caused by rain in the March quarter aren’t expected to be as bad as previous weather events, such as the floods and Cyclone Yasi in 2011.

If you find all this mercenary and distasteful, it’s not new. The arrival of World War II helped end the Great Depression. And rebuilding bombed out Europe and Japan after the war helped the rich countries grow faster than ever before – or since.
